If you’re considering a 1031 exchange involving a vacation home, it’s important to understand IRS Revenue Procedure 2008-16, which outlines a safe harbor under which the IRS will not challenge whether your property qualifies as “held for investment.”
This guidance is critical for Lake Norman homeowners and investors looking to defer capital gains taxes when exchanging vacation or second homes.
🏡 Vacation Home as Relinquished Property
To qualify a vacation home as relinquished property in a 1031 exchange:
- Owned by the taxpayer for at least 24 months before the exchange.
- In each of the two 12-month periods immediately before the exchange:
- Rented at fair market value for 14 days or more to another person.
- Personal use does not exceed 14 days or 10% of the rental days.
The IRS defines “personal use” broadly, including use by family members unless fair market rent is paid.
🏠 Vacation Home as Replacement Property
To qualify a vacation home as replacement property in a 1031 exchange:
- Owned by the taxpayer for at least 24 months after the exchange.
- In each of the two 12-month periods immediately after the exchange:
- Rented at fair market value for 14 days or more.
- Personal use does not exceed 14 days or 10% of the rental days.
⚠️ Note: If the qualifying use standards are not met after the exchange, you may need to file an amended return.
Additional Considerations
- Fair Rental: Determined based on market conditions and rental agreement terms.
- Family Use: Only excluded from “personal use” if family pays fair rent and uses the home as a principal residence.
- Outside Safe Harbor: Still may qualify but faces more scrutiny by the IRS.
